E/M/43. What factors do managers need to take into account when they consider the boundary of the firm?

(2004, 2500 words)

Within all areas of business a firms manager needs to make decisions about how to configure an organisation so it can most efficiently produce. Having harmonized market structures to firms capabilities and having decided where to position its self in the supply chain a firms manager must make the decision on how vertically integrated a firm is. The decision to outsource (i.e. the process of transferring an existing business activity, including the relevant assets, to a third party) or the make or buy decision is a extremely vital decision in industrial strategy and can be illustrated using examples of the two extremes; an often cited example of a highly vertically integrated firm is the Ford Motor Company which during the early part of the 20th century operated a highly integrated business strategy. Henry Ford went as far as owning the iron ore mines and rubber plantations that produced the raw material needed for car production (Tony J Watson, 2002) and operated the Rouge River Plant where raw materials such as iron ore entered the plant and completed cars left (Welch et al, 1992). At the other end of the scale all components are outsourced to suppliers and the contracting company simply performs an assembly role in a ‘screwdriver plant (Welch et al, 1992). Obviously, in the real world both these extremes are rarely prevalent, e.g. Fords current strategy of sourcing some components from outside suppliers i.e. brakes from Brembo, injection systems from Bosch, and tyres from Michelin (Evo, December 2002), however, recent trends highlighted by the below table suggest that outsourcing is becoming more popular, and as a result it is extremely important that managers focus on all the issues and potential pitfalls of regarding the extension of the boundary of the firm so as to avoid the negative consequences that have already been experienced by some firms. These factors that managers must bear in mind are discussed throughout the essay.
